🌾Yield Farming: Real Strategies and Their Hidden Risks

Summary

Yield farming is the practice of moving capital between DeFi protocols to maximize returns through fees, token emissions or staking rewards. APYs from 5% to 200%+ are real, but so are the risks that can drain your portfolio in hours.

The 4 sources of real yield

(1) Trading fees: provide liquidity to a pool (ETH/USDC on Uniswap V3) and receive % of each swap. APY: 3-15% mainstream pairs, up to 50%+ volatile pools. (2) Lending interest: deposit USDC on Aave/Compound, borrowers pay interest. APY: 3-8% stable. (3) Token emissions: protocol mints native tokens as incentive. Huge APY (50-500%) but questionable sustainability. (4) Staking rewards: lock tokens to validate network. Distinguish "real yield" (1+2) from "emission yield" (3).

Impermanent Loss: the silent trap

If you provide ETH/USDC 50/50 liquidity and ETH rises 50%, AMM auto-rebalances selling your ETH and buying USDC. When you withdraw, you have less ETH than entered. Difference vs simply holding both is "impermanent loss". At +50% one asset: lose ~2% vs HODL. At +100%: ~5.7%. At +500%: ~25%. Fees and emissions must beat IL for profitability. Uniswap V3 concentrated liquidity amplifies IL but also fees. Reduce IL with stable-stable pools, correlated pools (stETH/ETH), or Bunni/Gamma for automated range management.

The compound risk stack

Yield farming is rarely one protocol: you stack risks. Typical example: 1) deposit ETH in Lido (stETH), 2) supply stETH on Aave as collateral, 3) borrow USDC, 4) use it in a 30% APY farm. Aggregate yield 18-25%, but you accumulate: Lido smart contract risk, Aave oracle risk, stETH→ETH depeg risk, liquidation risk if stETH falls, and final farm risk. If ANY fails, you lose proportionally. Pro farmer golden rule: max 3 stacked protocols, all audited, all with >$500M TVL and >1 year track record. And NEVER more than 20% of portfolio in one strategy.

Key takeaways

  • Real yield (fees, lending, staking) > Emission yield (temporary token printing)
  • Impermanent Loss grows quadratically with price divergence
  • Stable-stable or correlated pools (stETH/ETH) minimize IL
  • Stacking protocols compounds both returns and risks
  • Pro rule: max 3 protocols, all audited, >$500M TVL, >1 year history

Warning

A 1,000%+ APY isn't an "opportunity", it's a signal of economic Ponzi or token with brutal inflation. Calculate REAL yield in USD discounting incentive token inflation and compare to risk. If you don't understand where the yield comes from, YOU are the yield.
